A. Functional Currency Determination

What is functional currency and why does it matter for the audit?
It's the currency of the primary economic environment the entity operates in — not necessarily its presentation currency or country of incorporation. Getting it wrong misstates every foreign-currency transaction's translation, since Ind AS 21's entire mechanism depends on first identifying it correctly.
Why does the monetary vs. non-monetary distinction matter so much?
Only monetary items are retranslated at the closing rate at each reporting date. Getting a balance misclassified as monetary when it's actually non-monetary (or vice versa) means it's retranslated when it shouldn't be, or left at a stale rate when it should be updated — a common working-paper error worth specifically testing.
When do exchange differences NOT go through profit or loss?
The main exception is exchange differences on a monetary item that forms part of the reporting entity's net investment in a foreign operation — these go through OCI and are only reclassified to P&L on disposal of that foreign operation (Ind AS 21 para 32).
