Purpose: to test the branch's documentary trade-finance operations — LC issuance, advising, negotiation and bank guarantee (BG) business — for compliance with UCPDC/UCP 600 conventions, FEMA/RBI trade regulations, and the bank's own sanction and exposure-tracking discipline. A letter of credit is the issuing bank's own payment undertaking against compliant documents; a bank guarantee is a contingent undertaking triggered only on the beneficiary's invocation and default by the principal — the two carry different risk-weight, margin and documentation requirements and should never be tested interchangeably.

What is the difference between a letter of credit and a bank guarantee?
A letter of credit (LC) is the issuing bank's own primary payment undertaking — it pays the beneficiary directly against compliant documents, regardless of whether the applicant later reimburses the bank. A bank guarantee (BG) is a secondary, contingent undertaking — the bank pays only if the principal defaults and the beneficiary invokes the guarantee within its validity. LCs are used to settle a trade transaction; BGs backstop a separate contractual obligation (performance, bid, financial).
What does UCP 600 require for examining LC documents?
UCP 600 (the ICC's Uniform Customs and Practice for Documentary Credits, 2007 revision) requires the bank to examine presented documents on their face alone, within a maximum of five banking days following presentation, to determine whether they comply with the LC's terms — the bank has no obligation to investigate the underlying goods or contract. Any discrepancy must be notified to the presenter in a single notice citing every discrepancy found, or the bank is precluded from later refusing on that ground.
Why do trade finance instruments need separate audit attention from regular advances?
LCs and BGs are non-fund-based exposures — they don't appear as a funded advance on the balance sheet until invoked or negotiated, so they carry a real risk of being under-monitored relative to sanctioned limits. RBI trade-credit and exposure norms, UCP 600 documentary discipline, and FEMA rules for cross-border trade all apply in addition to the bank's own credit-sanction framework, making this a distinct testing area from a branch's funded-advances book.
